    Simple question.

What is the best way to make revisions to an existing Arduino sketch inside HS3? Every time I press the Download Sketch button, HS3 tries to re-save the sketch as APIBoard1-x.ino and put it into another folder with the same name.

When I click to download a sketch, I get asked where I want to download it. I can then select the correct folder and ensure the name is correct so that the Arduino software is happy. I may be missing something though as I have just started playing with Arduino's and the Aurduino plug-in

Yes, you download it to where you want from the plugin config page then you can save it and do what you want to the API. After you have made your code changes update it to the board and connect it to Homeseer.
